As part of the literature on behavioural finance a set of investors’behaviours and emotions which keep them from actingrationally as posited by traditional finance are identified. This have implications for assessment of and return on assets, on volatility and even in the event of market crises. In this respect, investors’optimism and pessimism which are not justified by economic indicators are motivated by a set of biases and cognitive errors found in the literature. Their effects on capital markets have been studied by many researchers, and are described as the effects of investor sentiment. However, sentiment has significant effects on markets if it is correlated among investors, if there are difficulties in assessing the assets and limits on the arbitration of the rational agents. Some authors in the field of behavioural finance present arguments as well as evidence which point to the fact that the propensity of markets to influence sentiment could be related to cultural and institutional characteristics of the respective countries. Thus, the level of collectivism and uncertainty avoidance have been listed as cultural characteristics which may explain the propensity of investors to herding and overreaction, important ingredients in finding significant effects of sentiment on markets. However, there is no consensus about its role of institutional characteristics. On the one hand, higher institutional quality and transparency can contribute to less subjectivity in assessment and therefore a lower propensity for significant effects of sentimenton the market. On the other hand, less transparency may imply more investor caution and encourage arbitrageur transactions. However, the empirical literature in this area focuses mainly on the American market or on larger European markets. Thus, this thesis analyses the effects of sentiment of domestic investors and the Eurozone on equity markets and the sovereign bonds of Portugal, Greece and Ireland in the period between 2000 and 2013, exploring the moderating role of the international financial and the sovereign debt crises on these effects. The results of the study show that domestic sentiment has significant effects on the future performance of the Portuguese equity market at the aggregate and sectoral level. These effects are accentuated during periods of international financial crisis and the bailout of Portugal in 3 to 6 month time horizons. However, the effects Eurozone sentiment are primarily noted during crises in the same time frames. In the robustness analysis, the effects of sentiment of domestic business agents were observed to be comparatively more pronounced than those of consumer sentiment, which is the opposite of investors in the Eurozone. In the sovereign debt market the results indicate that both domestic and Eurozone investors sentiment has effects on future spreads of bond yields. Note that during the bailout these effects are clearly important, with an emphasis on the role of business agent sentiment. This evidence led to the study of the Greek and Irish markets, particularly in terms of sovereign bonds. As a result, it turns out that even sentiment also has important effects on the debt market during bailoutsin these countries. However, in Greece it is domestic sentiment which is significant, while in Ireland it is Eurozone investor sentiment. In these countries’equity markets the effects of domestic sentiment are noteworthy. The findings of this study therefore have contributions for investment management and in terms of policy as evidence was found pointing to the possibility that sentiment can induce non-diversifiable risk in the markets and influence interest on sovereign debt. Moreover, being culturally different countries, Portugal and Greece are characterised by high levels of collectivism and uncertainty avoidance, unlike Ireland, where evidence was found suggesting that research into the role of cultural features on the propensity of markets to be influencedby sentiment must be extended.
